I figured that was the problem but I wasn't sure. Thanks for the help, I'll try that out.

The image is showing up in the material editor now, but it's not coming up in the LEVEL EDITOR. I put the decal in the directory, but it's still not coming up. Do I need a .dds version too? And if so, how do I do so?

Nevermind! I got it! If its not showing up in your level editor, just pick on the "decals" button and pick the "+" button next to the box labelled "Material" and the material editor will pop up there. just make the decals then and add them to the directory. It showed up in my level editor now =D
